How CAGR is calculated

The compound annual growth rate is the one steady yearly rate that turns the start value into the end value over the period, as if the growth were added once a year:

CAGR = (end value ÷ start value) 1 ÷ years − 1

Months count as part of a year: 18 years 6 months is 18.5 years. Turned round, the end value at a given CAGR is:

end value = start value × (1 + CAGR) years

Example: money that doubles in 10 years has grown 7.18% a year. Say a mutual fund investment of ₹1,00,000 is worth ₹3,10,000 after 10 years: 11.98% a year. 10 grams of gold bought for ₹30,000 and sold for ₹1,20,000 10 years later: 14.87% a year. A plot bought for ₹5,00,000 and sold for ₹40,00,000 after 18 years 6 months: a 700% absolute return, but only 11.9% a year.

Good to know

  • CAGR shows only the start and the end: a fund that fell 30% and recovered can have the same CAGR as one that rose steadily.
  • Count every cost: for land, the stamp duty and registration you paid and the brokerage when you sell; for gold jewellery, the making charges. They lower the real CAGR.
  • Compare it with inflation: at 12% CAGR and 6% inflation, the money's buying power grows about 5.7% a year.
  • For a monthly SIP, CAGR does not fit (each instalment is held for a different time): funds use XIRR.

Questions

What is the difference between CAGR and absolute return?

Absolute return is the total gain over the whole period (700% on the plot above); CAGR spreads it into a yearly rate (11.9%), so investments held for different lengths of time can be compared.

Can CAGR be negative?

Yes. If ₹1 lakh falls to ₹80,000 in 2 years, the CAGR is −10.56%: a fall of that much, on average, each year.

Is a fund's CAGR its guaranteed return?

No. A mutual fund's past CAGR describes what happened; future returns can be higher or lower. Use it to compare, not to predict.
