How the EMI is calculated
Banks charge interest on the outstanding balance every month (reducing balance). With a loan amount P, a monthly rate r (yearly rate ÷ 12 ÷ 100) and n monthly instalments:
EMI = P × r × (1 + r) n ÷ ((1 + r) n − 1)
Example: ₹10,00,000 at 8.5% for 20 years is an EMI of ₹8,678. Over the loan you pay ₹10,82,776 in interest, ₹20,82,776 in all. Early instalments are mostly interest; the principal share grows every month.
Good to know
- A longer tenure lowers the EMI but raises the total interest: compare the total, not just the EMI.
- Part-prepayments in the first years save the most interest, because that is when the balance is highest.
- On a floating rate, a rate change alters the EMI or the tenure; processing fees and insurance are extra.
Questions
What is "reducing balance"?
Interest is charged each month only on the principal still outstanding, so as you repay, the interest part of the EMI falls.
Is a "flat rate" loan cheaper?
Usually not. A flat rate charges interest on the full amount for the whole tenure, so a 10% flat rate costs far more than 10% on reducing balance. Check it with the simple interest calculator.
